Subscription Model

StrategyAlso known as: SaaS pricing, Recurring revenue

What is Subscription Model?

A subscription model charges customers a recurring fee at regular intervals (typically monthly or annually) for continuous access to a product or service. Revenue is predictable and recurring, unlike one-time purchases. Customers either renew or churn each period, making retention the core lever.

Why It Matters

Subscriptions create predictable, recurring revenue (MRR/ARR), which is invaluable for raising capital and planning growth. Instead of selling one product once, you sell an annuity. But it's also unforgiving: churn compounds. A 5% monthly churn kills 50% of your customers in 12 months. You must obsess over retention, not just acquisition. Most SaaS companies die from poor unit economics, not low growth.

How to Apply

Start with unit economics: CAC (customer acquisition cost) should be recovered within 12 months. If CAC is $1,000 and ARPU is $50/month, your payback is 20 months—too long. Build a cohort retention curve and track MRR, NRR (net revenue retention—if you have upsells), and churn. The formula for sustainable growth: (New MRR - Churned MRR) / Previous MRR = MoM growth rate. If it's under 5%, you're not growing fast enough relative to churn. Price in tiers (Starter, Pro, Enterprise) to capture different customer segments; your ability to upsell pays for acquisition costs.

Common Mistakes

  • Chasing growth without fixing churn: a 200% growth rate with 40% annual churn is not a business—it's a leak. Fix churn before growth.
  • Setting price too low: if $19/month feels cheap to you, it's too cheap. 80% of customers would pay more than you're charging. Raise prices 10-20% and watch MRR; if NRR drops below 95%, you've raised too much.
  • Ignoring expansion revenue: upsells (upgrades within existing customers) are 5-10x cheaper than new customer acquisition. Spend half your energy building expansion motions (add-ons, usage-based upsells, seat expansion).
